DMI Oscillator Explained
Hey fellow trader! Let’s dive into the Wilders Directional Movement Index (DMI) and its key components: the Plus Directional Indicator (+DI) and the Minus Directional Indicator (-DI). These indicators are the backbone of the widely known Average Directional Index (ADX). While the ADX tells us about the strength of price movements, it doesn’t reveal the direction. That’s where +DI and -DI come in, providing insights into whether the price is trending up or down over a certain timeframe.
If you’re looking to get the full scoop on how these indicators work, I highly recommend checking out J. Welles Wilder’s 1978 classic, New Concepts in Technical Trading Systems. It lays out how to interpret the DMI and its components effectively. The +DI and -DI focus on the current bar’s trading range compared to the previous bar. If the current bar’s range is higher, it’s a positive (+DI) move; if it’s lower, it’s marked as negative (-DI).
These values are calculated by taking the true range and averaging it over a specific period—typically 14 periods. When the +DI crosses above the -DI, it signals that the bulls are in control, suggesting an upward price movement. On the flip side, if the +DI drops below the -DI, it indicates that the bears are taking charge, which could lead to a downward trend. Keep an eye out for those intersections; they can signal potential changes in market direction!
As a bonus, Wilders uses a method sometimes referred to as Wilders EMA in the DMI calculation. This technique is similar to the Smoothed Moving Average (SMMA), but it extends the calculation, allowing you to choose different types of averages like SMA, EMA, SMMA, or LWMA for your analysis.
